You make a new graphic file (in DDS format), put that somewhere in the Assets folder and then link to that either from the FlagDecal setting of a WBS file or from CIV4ArtDefines_Civilization.xml in the Assets/XML/Art folder. -

There are DDS plugins for all major graphics programs (PSP, PS, Gimp, etc). Just google DDS <name of your editor>.Comment

Also check the Modding Wiki ... there's a section in the how to section about creating your own custom civ, and that includes flags. Also includes a link to DXTBMP, a dds converter.<Reverend> IRC is just multiplayer notepad.
